If display already has the value of "-", why is it that it can then be changed to (letter). I dont get it.

In this loop, you are iterating through all of the characters in the answer. For each character in the answer, you are checking if the user has guessed that letter in the line : if (hits.indexOf(letter) != -1). If this is true (if the user guessed the letter), than you change the value of display to be that letter instead of '-'. Each time you go through the loop, if the user guessed that letter than display equals that letter.
